Its to allow speedier return if found by police, its quite clever.

Where were you when they stopped you? I'm cool with free chippage of my bike if it makes it more returnable after theft.
How does it work?
And even though I'm paranoid, I know I can always use the other chipless one when I do drug deals and gun-running, in case they're following me with it, cos that never gets locked up anywhere. Sorted.

As a friendly chap who walked into a bike shop near me pointed out, the tags are typically glued or slipped down inside the seat tube so all you need is to ram a broom handle down the tube, chip crushed and you may as well not have bothered in the first place. I'm sure he didn't make a living stealing bikes or anything...
Having said that, it's only helpful if the bike is recovered by the Police in the first place, and given the low priority that theft in general seems to attract, the chances of recovery are slim to fuck all. IMO, you're much better off assuming the Police will do nothing (which is probably true) and dealing with this whole issue yourself by:
a) using decent locks and being aware of where you park your bike so it is much less likely to get nicked in the first place
b) having insurance that means you can replace your bike should it be stolen -

Bike insurance is a waste of money, as most companies charge a lot, as bicycles are deemed as high risk, and won't cough up should your bike get nicked.
You're better off saving say £20 each month, which would be akin to your insurance premium, and using that to buy a new bike should you have the misfortune to have yours stolen.

Agreed that bicycle-specific insurance is an expensive rip-off. However, you can get some quite competitive contents insurance policies that provide very good cover for bicycles, and not just in the home.
